What is Aave?

Aave is a decentralized liquidity protocol that lets users supply cryptoassets to shared pools and borrow supported assets against collateral. Smart contracts hold deposits, calculate balances, enforce collateral rules, and process repayments or liquidations. AAVE is the protocol’s governance token and is also used in designated security and staking mechanisms. Supplying an asset normally creates an interest-bearing representation whose balance or exchange relationship reflects accrued interest. Borrowers generally must deposit collateral worth more than their debt, because volatile asset values can otherwise leave a pool unable to repay suppliers in full.

Interest rates vary according to pool utilization and the parameters configured for each asset. Higher borrowing demand can raise rates to encourage repayment or attract additional supply, while lower utilization can reduce them. Aave is non-custodial at the contract level, but that does not remove smart-contract, oracle, governance, liquidity, or collateral risk. Supported assets have distinct loan-to-value ratios, liquidation thresholds, caps, and other controls. AAVE’s historical price record concerns the governance token’s valuation, not the interest earned by every supplier or the solvency of each account.

How does Aave work?

When users supply assets, pool contracts make those assets available to borrowers and track the supplier’s claim. Borrowers select collateral and incur debt at rates determined by protocol rules. Oracles provide reference values used to calculate an account’s health factor, which compares risk-adjusted collateral with outstanding debt. If the health factor falls below the required boundary, liquidators can repay part of the debt and receive collateral with an incentive defined by the market’s parameters. This process is intended to restore solvency before losses spread to suppliers.

Aave supports features such as flash loans, which allow uncollateralized borrowing only when the borrowed amount and fee are returned within the same atomic transaction. If repayment fails, the whole transaction reverts. Later versions introduced efficiency modes for correlated assets, isolation modes for selected collateral, supply and borrow caps, and portal-style cross-network accounting components. Governance can adjust listings and risk settings through proposals and execution processes. Exchange measures such as AAVE funding rates and token liquidation history are distinct from borrower liquidations performed by Aave’s lending contracts.

Origins and history

The protocol began in 2017 under the name ETHLend, using a peer-to-peer lending model. It was reworked into pool-based liquidity and launched under the Aave name in 2020. The transition improved continuous matching because suppliers and borrowers interacted with pooled reserves rather than waiting for specific counterparties. AAVE later replaced the earlier LEND token through a migration process, and governance responsibilities moved toward token-based on-chain decision-making. Version 2 added features including collateral swapping and refinements to flash loans and debt management.

Aave v3 launched in 2022 with risk controls and capital-efficiency features designed for deployment across multiple networks. Governance has continued to adjust asset parameters, approve deployments, manage treasury resources, and revise safety mechanisms as market conditions and technical understanding changed. Each deployment has its own pools and configuration, so an asset’s availability on one network does not imply identical terms elsewhere.
